The Dilution Trap
Raising $2,000,000 for your startup feels like a massive victory, until you look closely at the term sheet. The math of Venture Capital is designed to dilute the founder's ownership heavily at every stage of the company's life cycle.
Pre-Money vs Post-Money Valuation
If a VC offers to invest $2M on an $8M pre-money valuation, your post-money valuation becomes $10M. The VC now owns $2M / $10M, which is exactly 20% of your company.
The "Option Pool" Shuffle
Most VCs will require you to create a 10% to 15% Employee Stock Option Pool (ESOP) to hire future executives. VCs almost always demand that this pool comes out of the pre-money valuation. This means 100% of the dilution for the employee pool falls directly on the founder, and the VC takes zero dilution. You just lost another 15% of your company.
The Bootstrapped Argument
If you own 100% of a bootstrapped business, and you sell it for $15 Million, you put $15 Million in your pocket.
To make that same $15 Million on the Venture Capital path (after going through Seed, Series A, and Series B rounds where your ownership drops to 20%), you would have to sell the company for $75 Million.
VC funding is only worth the dilution if the cash injection allows you to grow the exit valuation exponentially faster than you could organically.
